The Fed is close to delivering a rare soft landing for the U.S. economy but it faces yet another fraught challenge: reducing cash in the financial system without disrupting markets. With the Fed having already removed some $1.4 trillion as it shrinks its balance sheet to end pandemic-era support, the focus is increasingly turning to when it should stop. Last week, Fed Chair Jerome Powell said policymakers were nearing a decision to slow the pace of quantitative tightening (QT) to bring reserves "into a nice, easy landing."

A proposal by global regulators to change how the largest banks report key risk metrics at the end of the year could deal a blow to their U.S. short-term funding businesses, the latest salvo in a battle over tighter capital rules. The largest global banks are required to hold more capital than others, with a surcharge calculated every year from Dec. 31 values of a set of risk measures. In a bid to reduce the capital hit, which hurts profitability, some banks adjust businesses at year-end to lower those numbers, a tactic called window dressing.

Banks are finally signing up for a U.S. Federal Reserve funding backstop that has been lying nearly dormant for more than two years, putting them in a stronger position to deal with any stress. The Standing Repo Facility allows banks to borrow emergency overnight cash from the Fed through a repurchase agreement, or repo, using Treasury and agency mortgage securities as collateral. Firms that act as the New York Fed's trading counterparties, called primary dealers, have access, but other banks have to apply for it.
